Ok, got the seats off. Took me a while, but I kept going back and now I got them off. I just had a hard time loosening them.....
So, I looked under the seat, and found a plastic plug that leads under the tank?. When unplugged, the start button does nothing. I assume that is connected to the battery somehow. haha
Also, found a small bundle of wires. One has a smaller plastic clip, and I found that it goes from the foot brake to the tail light. What are the other ones in that small bundle for? Perhaps that is where I should be looking for the burnt out thingy?
As for the smoke, is that there to signal something specific? Not like smoke signals :P but like a debugging/troubleshooting thing.

You mentioned smoke coming out from under the seat. On anything electrical, if you see smoke, it's done! Kaput! No more worky! If a wire went bad it would usually take out a fuse with it, and maybe some awesome looking sparks flying. But there is a clutch diode under the seat, it could go bad and smoke without taking out the fuse.
Tomorrow (today?), I'll try to take a picture of the diode. I need to check my valves anyway.

The first photo is the wires/plugs/diode general location under the seat. The front of the bike is to the right.
The second photo has the diode pulled up and the vibration cover pulled back. There is some black electrical tape wrapped around it. Normally a diode only has two wires, but this one is special! It's actually "two" diodes made into one. Thus the three wires. Both diodes have the ground wire in common.
You mentioned smoke coming from under the seat, I think it would be the diode. You would need an Ohm meter to check them. It's actually easy to do. Ohm meters only cost around $10 or so.

Thanks for the pics, Guba  I intended to follow suit, only to realize that I once again forgot to charge the camera battery....
If I recall correctly, oh, IIRC (I just learned that one  haha), my '86 has a connection there. Two white plastic pieces that 'plug' into each other (w/ one wire running under the tank and the other running towards the battery area), and when unplugged, the start button does nothing.
I have been studying the wire diagrams (for the '86 and the '07, as I assumed from your sig) and found no mention of a diode. Is it also called something else? On the '86 diagram, I think under my seat is the Relay from the turn signal, from what I can decipher. To bad there is no "What is under the seat" Schematic. haha
I'll post pics tomorrow night when I get back to my bike.

Wow! The eighties models are completely different from the newer ones.
Anyone out there with an '85-'87 Honda Rebel 250 manual that can help? Whats under the seat?
Your bike only has one diode, and would be for the clutch. What you have under your seat I have no idea.  When you mentioned smoke from under the seat, I immediately thought about the diode under mine.

So, this factory installed smoke. What is that to signal? I would assume it is for trouble shooting, but is it part of the diode?
Also, looking at the schematics on the interwebs, I see no mention of a diode, new nor classic models. And there isnt an "under the seat" schematic... haha. But I assume it is part of the wire harness?

My official Honda Rebel manual has a diagram that shows the wire harness. It shows where all the components are located. A schematic won't show that. The diagram on this site shows the diode, but not where it's located.
Factory installed smoke is a sort of a joke. When you let the smoke out of anything electrical you just fried it. It won't work anymore. So if you had something smoking, it's not gonna work anymore. When a diode smokes, it's done for!
From what you mentioned, something smoked, so I'm fairly certain something went bad. The fact that the bike won't start confirms it. Now it's just a matter of pin pointing where, and that's only what you can do. You saw where the smoke was, now you just have to follow its direction. Look for something melted or burnt.
